WTI vs Brent Spread Play — The Mistake of Underestimating Geopolitics

Thought I'd share a lesson learned, or rather, re-learned, the hard way with the WTI-Brent spread. Back in late 2022, I was looking at the historical range and saw what I thought was an unsustainable divergence. WTI was getting hammered by inventory builds in Cushing, while Brent held up relatively well on tighter global supply concerns. My thesis was simple: the spread had to narrow. It was just too wide by historical standards, and I figured the fundamental pressures on WTI were temporary bottlenecks.

So, I put on a short WTI / long Brent pair trade. The mistake? I completely underestimated the geopolitical friction and the persistence of the dollar strength at that time. I was so focused on the technicals of the spread and the perceived mean reversion, I ignored the broader macro winds that were essentially providing a constant tailwind for Brent and a headwind for WTI. The dollar strengthening made Brent relatively more expensive for non-dollar buyers, supporting its price, while the underlying supply/demand dynamics for WTI were genuinely weak due to the inventory situation. I held on too long, convinced it would revert, and ended up closing out for a significant loss when it became clear the spread wasn't just temporarily dislocated, but reflecting genuine, persistent differences in market drivers. Should have respected the current market structure instead of betting purely on historical averages.
